Full and Final Settlement India 2026: What Employers Must Pay and When

Full and Final Settlement (FnF) is the process of settling all dues between an employer and an employee when employment ends — whether through resignation, termination, retirement, or any other separation. Getting FnF wrong exposes employers to labour claims, delayed clearances, and the kind of negative reviews that affect future hiring.

This guide covers every component of FnF in India, the legal timelines, the tax treatment of each component, and the FnF process your HR team should follow for every separation.

Components of Full and Final Settlement

1. Salary for Days Worked in the Last Month

The departing employee must be paid salary for every day worked in the last calendar month, up to and including the last working day. This is calculated as:

Daily salary = Monthly salary ÷ Number of working days in the month

If the employee's last working day is October 20 and there are 26 working days in October, they are paid for 20 days: Monthly salary ÷ 26 × 20.

The calculation uses the same LOP formula as regular payroll — monthly salary divided by working days (not calendar days).

2. Leave Encashment

Earned leave balance: The employee's remaining earned leave balance (after deducting any leave taken in the final month) is encashed at their last drawn daily salary rate. The formula: Leave days × (Monthly salary ÷ 26) or (Monthly salary ÷ 30) — different companies use different denominators; use whatever is in the employment contract.

Tax treatment: Leave encashment at resignation/retirement from a private sector employer is tax-exempt up to ₹25 lakh (the limit was increased in Budget 2023 from ₹3 lakh). The exempt amount is the least of: actual leave encashment received, 10 months' average salary, ₹25 lakh, or the cash equivalent of leave to the credit of the employee (at the time of retirement — for resignation, the exemption applies only if earned leave was accumulated during the employment). Any amount above the exempt limit is taxable as salary income in the year of receipt.

Sick leave and casual leave: Generally not encashable unless the company policy explicitly provides for it. Most companies' FnF settlement includes only earned leave (privilege leave) encashment.

3. Gratuity

Eligibility: Employees who have completed five years of continuous service (or any tenure if departure is due to death or disability).

Formula: (Last drawn monthly Basic + DA) × 15/26 × Completed years of service. Years with a partial year of 6 months or more are rounded up to the next full year.

Maximum: ₹20 lakh (statutory cap under the Payment of Gratuity Act).

Timeline: Gratuity must be paid within 30 days of the date it becomes payable. For resignations, this is typically the last working day. Late payment attracts interest at 10% per annum from the due date.

Tax treatment: Gratuity received is exempt from income tax up to ₹20 lakh for employees covered under the Payment of Gratuity Act. Any amount above ₹20 lakh is taxable.

4. Notice Pay

If the employee serves notice: No adjustment needed. The employee works through the notice period and is paid normally.

If the employee buys out the notice period: The employee pays the employer an amount equivalent to their salary for the notice period not served. This reduces the FnF amount due.

If the employer waives the notice period: The employer may choose to pay the employee in lieu of notice (PILON — Payment in Lieu of Notice). The employer pays the employee's salary for the notice period even though the employee does not work. This is treated as salary income and is taxable.

If the employer terminates without notice: The employer must pay notice pay (salary for the notice period) as compensation.

5. Bonus (Prorated)

If the employee is eligible for a statutory bonus under the Payment of Bonus Act (employees earning up to ₹21,000/month), and the financial year is not complete at the time of separation, the bonus is prorated for the months worked in the financial year.

Formula: (Annual bonus entitlement × Months worked) ÷ 12

The prorated bonus is included in the FnF. For discretionary/performance bonuses, payment depends on company policy and the employment contract.

6. Expense Reimbursements Pending

Any approved expense claims that the employee submitted but have not yet been reimbursed must be included in the FnF. This includes travel reimbursements, conveyance claims, and any other out-of-pocket business expenses with valid receipts.

7. Recovery of Advances and Loans

If the company provided the employee with a salary advance, education loan, or any other advance that has not been fully recovered, the outstanding amount is deducted from the FnF amount.

Note: The employer cannot deduct amounts that are not explicitly agreed to in writing — arbitrary deductions from FnF amounts can be challenged as a wage claim. Document all advance and loan agreements.

The FnF Calculation: Worked Example

Employee profile:

  • Monthly CTC: ₹80,000/month (Basic: ₹32,000, HRA: ₹16,000, Special Allowance: ₹32,000)
  • Last working day: October 20, 2026
  • Date of joining: April 15, 2019 (7 years 6 months of service)
  • Earned leave balance: 18 days
  • Resignation with 30-day notice (served in full)
  • No pending advances

Salary for October (20 days of 26 working days): ₹80,000 ÷ 26 × 20 = ₹61,538

Leave encashment (18 days): 18 × (₹80,000 ÷ 26) = 18 × ₹3,077 = ₹55,385

Gratuity (7 years 6 months → rounds up to 8 years): (₹32,000 × 15/26) × 8 = ₹18,462 × 8 = ₹1,47,692

Gross FnF = ₹61,538 + ₹55,385 + ₹1,47,692 = ₹2,64,615

Less deductions:

  • TDS on taxable components (salary and taxable leave encashment if applicable)
  • PF employee contribution for October (prorated days)
  • Professional tax for October

Net FnF payable: Gross FnF minus applicable deductions.

There is no single central law specifying the FnF payment timeline. The Payment of Wages Act requires wages for the final period to be paid within two working days of the employee's last day (for establishments covered under the Act). The Payment of Gratuity Act requires gratuity within 30 days. State Shops and Establishments Acts vary.

In practice, most companies target FnF settlement within 30–45 days of the last working day. Many employment contracts specify the FnF timeline explicitly — if your contract is silent, the Payment of Wages Act's two-working-day rule for final wages applies as a floor.

Common delays: Pending expense claim approvals, exit interviews not completed, company property not returned, or manager/HR bandwidth during peak resignation periods. Build these dependencies into the FnF checklist rather than holding the payment hostage to them — withholding FnF pending non-payroll checklist items is a labour law risk.

FnF Checklist for HR Teams

Frequently Asked Questions

Can an employer withhold FnF if the employee did not complete the notice period?

The employer can deduct notice pay shortfall from the FnF — the salary equivalent of the notice period not served. The employer cannot withhold the entire FnF amount (including gratuity, leave encashment, and salary for days worked) on account of notice period shortfall. Only the notice pay shortfall component is adjustable.

Is gratuity taxable in the FnF?

Gratuity is tax-exempt up to ₹20 lakh for employees covered under the Payment of Gratuity Act. For most employees at SMBs, the gratuity amount will be well below ₹20 lakh and will be fully exempt from TDS.

How is TDS calculated on the FnF amount?

FnF includes both regular salary (which is subject to TDS under Section 192) and non-salary components like gratuity and leave encashment (which have specific exemptions). The employer must calculate TDS on the taxable portion only — salary for days worked, notice pay received, and any leave encashment or gratuity above the applicable exemption limit. The TDS is deducted from the FnF payment and must be remitted to the government by the 7th of the following month.

What if the employee disputes the FnF calculation?

Provide the employee with a detailed FnF statement showing every component, the formula used, and the deductions applied. If the dispute continues, the employee has the right to file a claim with the labour commissioner or the appropriate forum under the Payment of Wages Act or the applicable state S&E Act. Having a documented, formula-based FnF calculation is your best protection against a dispute.
