Salary Increment Calculation and Increment Letter Format (2026)

How to calculate increment percentage, rebuild the salary structure, check PF, ESI and TDS, calculate arrears — and an increment letter format with a before-and-after annexure.
April is increment season in most Indian companies — and with it come the same questions every year. How do you calculate the increment percentage? Is it on CTC, gross or basic? What happens to PF, ESI and gratuity when salary goes up? How do you pay arrears when the increment is approved in June but effective from April? And what should the increment letter actually say?
This guide explains salary increment calculation step by step, with worked examples, the effect of an increment on statutory deductions and take-home pay, how to calculate and pay arrears, and an increment letter format you can adapt.
General guidance as of 2 October 2026. Check the statutory impact of salary changes — especially PF, ESI and minimum wages — with your CA.
The short answer
- Increment % = (new salary − old salary) ÷ old salary × 100.
- Be clear what the % applies to — CTC, gross or fixed pay — and say so in the letter.
- Rebalance components after the increment so basic stays around 50% of total remuneration under the labour codes.
- Check the knock-on effects: PF (if basic crosses the wage ceiling), ESI (if gross crosses ₹21,000), professional tax slabs, TDS and gratuity.
- Arrears = (new monthly salary − old monthly salary) × months between the effective date and the month it's first paid — with PF on arrears reported through an arrear ECR.
- Issue an increment letter with the effective date, revised CTC and a component-wise breakup.
How to calculate increment percentage
Increment % = (New salary − Old salary) ÷ Old salary × 100
And to find the new salary from a percentage:
New salary = Old salary × (1 + Increment % ÷ 100)
Example 1: increment on CTC
Sneha's CTC is ₹6,00,000 a year. She gets a 10% increment on CTC.
- New CTC = ₹6,00,000 × 1.10 = ₹6,60,000
- Increase = ₹60,000 a year (₹5,000 a month in CTC terms)
Example 2: finding the percentage
Rahul's gross monthly salary moves from ₹42,000 to ₹46,500.
- Increment % = (₹46,500 − ₹42,000) ÷ ₹42,000 × 100 = 10.7%
CTC, gross or fixed pay?
The same "10%" means different things:
| Increment on | What changes | Effect on take-home |
|---|---|---|
| CTC | Everything, including employer PF and gratuity | Take-home rises by less than 10% |
| Gross | Salary before deductions | Take-home rises by close to 10%, minus extra PF/TDS |
| Fixed pay (excluding variable) | Fixed components only | Depends on structure |
Say exactly which one in the increment letter. "10% increment" with a CTC calculation, when the employee expected 10% more take-home, is a common source of disappointment.
Step-by-step: applying an increment
- Decide the increment — from the appraisal rating, budget and position in the salary band. See our performance appraisal guide.
- Calculate the new CTC or gross.
- Rebuild the salary structure — basic, HRA, allowances — keeping basic around 50%. See salary structure and the 50% rule.
- Check statutory thresholds (below).
- Calculate arrears if the effective date is in the past.
- Issue the increment letter.
- Update payroll from the effective date.
Example 3: rebuilding the structure
Kiran's current structure (monthly):
| Component | Before | After 12% on gross |
|---|---|---|
| Basic | ₹20,000 | ₹22,400 |
| HRA | ₹10,000 | ₹11,200 |
| Special allowance | ₹10,000 | ₹11,200 |
| Gross | ₹40,000 | ₹44,800 |
| Employer PF (12% of basic) | ₹2,400 | ₹2,688 |
| Gratuity provision (4.81%) | ₹962 | ₹1,077 |
| CTC (monthly) | ₹43,362 | ₹48,565 |
Gross went up 12%; CTC went up about 12% too, because each component was scaled proportionately. Take-home before tax rises from ₹40,000 − ₹2,400 = ₹37,600 to ₹44,800 − ₹2,688 = ₹42,112 — an increase of ₹4,512 (12.0%), before professional tax and TDS.
What an increment changes beyond salary
PF
If PF is calculated on actual basic, PF goes up with basic — for both employee and employer. If contributions are capped at the wage ceiling, and basic was already above it, PF doesn't change. If the increment pushes basic above the ceiling, contributions stop rising at the ceiling. See PF calculation on salary.
ESI
ESI applies to employees with gross wages up to ₹21,000 a month. If an increment pushes gross above ₹21,000 during a contribution period (April–September or October–March), the employee stays covered until the end of that period, and ESI is deducted on the full wages. Coverage stops from the next period. See ESIC wage ceiling.
Professional tax
Some states have slabs. An increment can move an employee into a higher professional tax slab.
TDS
Higher salary means higher projected annual income. Payroll should recompute TDS for the rest of the year from the month the increment is paid — including arrears, which are taxed in the year they're paid.
Gratuity and leave encashment
Gratuity is based on last drawn wages, so it rises with basic. Leave encashment based on basic also rises.
Minimum wages
Check that the new salary is still at least the minimum wage for the employee's category after the April and October revisions — sometimes the "increment" is simply the legal minimum.
Calculating arrears
Increments are often approved after the effective date — appraisals finish in May, but the increment is effective from 1 April. The difference for the months already paid is arrears.
Arrears = (new monthly salary − old monthly salary) × number of months already paid at the old rate
Example 4: arrears for April and May
Kiran's increment (Example 3) is approved in June, effective 1 April. April and May salaries were paid at the old rate.
| Item | Calculation | Amount |
|---|---|---|
| Monthly increase in gross | ₹44,800 − ₹40,000 | ₹4,800 |
| Months of arrears | April, May | 2 |
| Gross arrears | ₹4,800 × 2 | ₹9,600 |
| Basic arrears | (₹22,400 − ₹20,000) × 2 | ₹4,800 |
| Employee PF on arrears (12% of basic arrears) | ₹576 | |
| Employer PF on arrears | ₹576 |
In June, Kiran receives the new monthly salary of ₹44,800 plus ₹9,600 arrears, with ₹576 extra PF deducted, and TDS recalculated.
Things to watch:
- Loss of pay. If Kiran had unpaid days in April or May, arrears for those months should be prorated in the same way as the original salary.
- PF arrears are reported through an arrear ECR for the earlier wage months, not just added to June's regular ECR. See how to file PF ECR online.
- ESI on arrears is generally treated as wages of the month in which they're paid, within coverage rules — check with your consultant.

Promotion letter variation
For a promotion with an increment, add the new designation, the effective date, any change in reporting manager, and any change in notice period or benefits linked to the new grade.
Designing a fair increment process
- Use a rating-based increment matrix, adjusted for position in the salary band — employees low in the band get a little more, those at the top a little less.
- Separate market corrections (fixing underpaid roles) from merit increments.
- Set a budget first — for example, 8% of payroll — and fit increments within it.
- Communicate in a meeting first, then share the letter.
- Be consistent across teams; calibrate before finalising.
- Pay arrears promptly — in the month after approval.
Common mistakes
- "10% increment" without saying 10% of what.
- Scaling only special allowance, so basic drifts below 50%.
- Ignoring ESI when an increment crosses ₹21,000 mid-period.
- Arrears without PF, or PF arrears added to the current month's ECR instead of an arrear ECR.
- Not recomputing TDS, leading to a shortfall in February and March.
- No letter, or a letter with only the new CTC and no breakup.
- Increment below the revised minimum wage.
- Late arrears that pile up over several months.
How PeopleVio helps with increments
What PeopleVio does:
- Salary structures per employee — basic, HRA, other allowances and deductions — updated when an increment is applied, so the next payroll uses the new salary.
- One-off pay adjustments to add arrears to a specific month's payroll, shown as a separate line on the payslip.
- PF recalculated on the new earned basic, with your company's choice of capped or full-wage contributions.
- Arrear ECR files for PF on arrears for earlier wage months, validated before download.
- ESI calculated with contribution periods, so coverage continues correctly when gross crosses the ceiling mid-period.
- TDS recalculated from the month salary changes, under the old or new regime.
- Performance reviews with self and manager ratings, so increment decisions are backed by a record.
- Document storage for the signed increment letter on the employee profile.
What PeopleVio doesn't do (yet): it doesn't calculate increments from ratings, keep a salary revision history with effective dates, compute arrears automatically or generate increment letters. Calculate the increment and arrears with the formulas above, update the salary structure from the month it's paid, and add arrears as an adjustment.
| Active employees | Monthly billing | Yearly billing (per month) |
|---|---|---|
| 20 | ₹1,180 | ₹980 |
| 50 | ₹2,450 | ₹2,050 |
| 100 | ₹4,900 | ₹4,100 |

Frequently asked questions
How is increment percentage calculated? (New salary − old salary) ÷ old salary × 100.
Is increment calculated on CTC or gross? It depends on company policy. Many companies quote increments on CTC; some on gross or fixed pay. The increment letter should say which.
How are salary arrears calculated? Multiply the monthly increase by the number of months already paid at the old rate, prorated for any loss of pay. PF on arrears is reported through an arrear ECR.
Does PF increase with an increment? If PF is on actual basic, yes. If contributions are capped at the wage ceiling and basic is already above it, no.
What happens to ESI if my salary goes above ₹21,000? You stay covered until the end of the current contribution period (April–September or October–March), and ESI stops from the next period.
Is arrears taxable in the year it's paid? Yes, arrears are taxed in the year of receipt. Employees may be able to claim relief for arrears relating to earlier years — check with your CA.
What should an increment letter include? The effective date, old and new CTC, the increment percentage and its basis, a component-wise breakup, and when arrears will be paid.
Does PeopleVio handle salary arrears? PeopleVio lets you add arrears as a one-off adjustment in payroll and generate an arrear ECR for PF on earlier months. Arrears amounts are calculated by HR.
The bottom line
A good increment is clear about what's increasing, rebuilds the structure properly, checks PF, ESI and tax, pays arrears promptly and puts it all in a letter with a before-and-after breakup. Get those right, and increment season builds trust instead of confusion.
Doing increments in Excel this April? PeopleVio keeps salary structures, reviews, PF (including arrear ECR), ESI, TDS and payslips together, so a salary change flows through every calculation. See PeopleVio's pricing or book a demo.
